Variable Definitions
Service Factor (Z-Score)
The number of standard deviations from the mean, determined by your target service level. For 95% service level, Z = 1.65.
Standard Deviation of Demand During Lead Time
Measures the variability of demand during the lead time period. Higher variability requires more safety stock.
Standard Deviation of Daily Demand
The typical variation in daily demand from the average.
Average Lead Time
The average number of days from order placement to receipt.
Example Calculation
Scenario: A retailer wants to maintain a 95% service level for a product with: - Average daily demand: 100 units - Standard deviation of daily demand: 20 units - Average lead time: 7 days Calculation: 1. Service factor for 95% = 1.65 2. σLT = σD × √LT = 20 × √7 = 20 × 2.65 = 52.9 units 3. Safety Stock = 1.65 × 52.9 = 87.3 ≈ 88 units The retailer should maintain approximately 88 units of safety stock.

A higher safety stock level provides better protection against stockouts but increases carrying costs.
